BERICHT DER VERWALTUNGSGESELLSCHAFT

REPORT OF THE MANAGEMENT COMPANY

US growth showed little momentum at the beginning of the reporting period. Weak industrial production and stagnating consumer sentiment weighed on the economic outlook.

However, the labour market prospered. Despite an initially subdued economic outlook, the participation rate stabilised during the period under review and showed the first increase in labour market participation. The unemployment rate also shifted towards the natural rate. Accelerated wage growth confirmed this trend. After remaining at a low level against US growth for a long time, wages saw a significantly higher increase than general price growth for an extended time dur-ing the most recent period under review, which was reflected in rising real wages. At the end of the reporting period, how-ever, compared to the previous year real wage growth fell back into negative territory due to rising prices.

Private US consumption was on the rise during the period un-der review. This was able to further improve consumer con-fidence. Retail sales also gained momentum, particularly in the second half of the year. Accordingly, strong consumption growth in the period under review made the largest growth contribution to GDP growth in the USA.

After a weak few months before the start of the reporting period, US industry gradually stabilised. While industrial pro-duction itself moved sideways over the year, incoming orders and the ISM sentiment indicator began to gain momentum once more.

In terms of monetary policy, the Fed, after widespread public speculation about potential interest rate hikes, increased in-terest rates twice, from an initial 0.25%-0.50% to 0.75%-1.00%.

A picture of only modest growth in the eurozone began to emerge at the beginning of the reporting period. There was negative growth momentum in early indicators and senti-ment indicators began to worsen. However, this initial trend in early and sentiment indicators moved in the direction of an increasingly positive outlook at the end of the financial year, as confirmed by the actual GDP growth rates. Overall, however, the eurozone probably remains on its lower growth path.

The development of core inflation remained subdued during the period under review, finally stagnating at around +0.9%. Towards the end of the reporting period, however, the gen-eral rate of inflation was accelerating as a result of the oil price, reaching th e ECB’s target of +2%.

At the start of the reporting period, market participants were primarily under pressure from the increase in interest rates in the USA. However, the trend on international capital mar-kets was quickly characterised by strong risk aversion and concerns about deflationary tendencies after the Chinese central bank devalued its currency at the start of 2016. Re-turns around the world fell to new lows, also driven by low oil and commodity prices. In the face of ongoing central bank purchases, 10-year German government bonds, for example, even fell to -0.2%. Bonds of peripheral countries were in high demand on account of their favourable yields. Spreads nar-rowed initially and subsequently increased slightly due to po-litical developments. Since inflation expectations remained low despite negative interest rates, the markets entered a protracted sideways phase in the negative returns zone from summer 2016. Even moderately positive growth in the USA, with increasing speculation about a second rise in interest rates, did not actually bring about an increase in interest rates. Towards the end of the reporting period, volatility on the capital market increased due to the growing uncertainty as to whether the European Central Bank would continue its purchasing programme from March 2017, and if so, in what form.

The international equity markets fell slightly in the second quarter of 2016 as a result of the Brexit referendum, how-ever they offset these losses again in the third quarter. From September 2016, the ECB, the Fed and the Japanese central bank again boosted the equity markets with their statements regarding the planned looser monetary policy. The surpris-ing election of Donald Trump as US president did not disrupt the positive sentiment of equity investors. In terms of share-holder sentiment, political risks proved to be significantly less important in the past twelve months than had previously been feared. Low interest rates and favourable early indica-tors were thus largely able to have a positive impact on the development of the equity market.

In the weeks leading up to the US presidential election, the dollar moved in sync with opinion polls. After Trump’s win, the market experienced a short period of increased risk aver-sion and a weaker dollar. However, owing to the unexpected Republican majorities in both the House of Representatives and the Senate, the focus then shifted to the prospect of large tax cuts and spending increases under the new US adminis-tration. This would mean a debt-financed economic stimulus and, given that full employment has almost been reached in the USA, lead to rising inflation and faster interest rate hikes by the Fed. US yields for shorter and longer maturities sig-nificantly widened their lead over the eurozone, prompting the dollar to appreciate to as high as 1.0388 dollars per euro at its peak. The increase in risk aversion on the markets that marked the turn of the year, in conjunction with strong euro-short positions, resulted again in profits being taken in US dollars and prompted a further appreciation of the euro to-wards the end of the reporting period to a peak of just above 1.09.

Ausblick: Outlook:

As far as the USA is concerned, the growth picture for the forthcoming reporting period largely depends on the actions of US President Trump.

If Trump implements his protectionist plans, this would weigh not only on the US economy (consumption would drop due to temporary non-substitutability of products with punitive tariffs), but also on exports from its main trading partners (including China and Germany). An impaired economy, espe-cially in China, would then have a significant negative impact on the already sluggish world economy.

The planned tax cuts, however, should support consump-tion, because the extra income is considered permanent and therefore safe. Increased demand will lead to price increases at a constant level of production. This is likely to lead the Fed to turn the interest-rate screw even tighter.

However, since the initial income effects are not expected un-til the middle of the year at the earliest, BayernInvest believes that there are likely to be only two further interest rate hikes from the US central bank in the forthcoming reporting pe-riod. This is also in no small part because the consequences of the current presidency are currently difficult to predict for both market participants and the Fed. This requires a very cautious approach.

No dynamic growth is expected to emerge in the eurozone over the forthcoming reporting period.

Despite this, both consumer sentiment and retail sales are showing positive signs. However, the question remains whether this trend will continue. Instead, there is likely to be a temporary increase in inflation data due to oil price-related base effects, which, from an historical point of view, should inhibit retail sales.

BayernInvest believes that the negative impact of the con-sequences of the vote in favour of Brexit, as well as the as-sociated uncertainty among market participants, will also slightly hamper economic growth in the eurozone. Poten-tial trade barriers in connection with Trump’s protectionist plans are also likely to impact on some eurozone members’ exports.

The sustained rise in employment and falling unemployment, also experienced in peripheral countries, will, however, sup-port private consumption. However, since the risks are in-creasingly on the downside, BayernInvest only expects mod-erate GDP growth in the eurozone.

The ECB’s measures are also unlikely to have the desired ef-fects in terms of significantly increased inflation in the forth-coming financial year. The core rate will stay at its modest lev-el and thus provide the ECB with an important argument for a continuation of its asset purchase programme. Although there have recently been rumours regarding a tightening of ECB policy, BayernInvest does not expect this to be imple-mented until 2018.

Renten- und Aktienmärkte Bond and Equity Markets

The uncertainty around future interest rate trends has in-creased due to inconsistent statements from ECB members. If the Bank reneges early on its negative interest rates, or if there is a further change to the bond purchase programme, temporary interest rate increases cannot be ruled out. In principle, the yield curve is likely to steepen since the central banks have addressed the negative side effects of their nega-tive interest rate policy and they clearly do not wish to put too heavy a burden on the financial sector. However, trends are only predicted to reverse noticeably once inflation rates move upwards over the long term. Against the backdrop of global trends, however, this is unlikely to occur in the foresee-able future.

When it comes to potential equity market trends in 2017, the many political uncertainties stand out as significant, manifested primarily in a number of elections across Eu-rope. However, consideration must also be given to the future policy employed by the new US administration and the potential consequences of the UK’s probable withdraw-al from the EU. However, it is also worth stating that these factors are yet to be sufficiently significant. Instead, the markets currently appear to be focussing on the sound eco-nomic fundamentals. European companies should also be helped by the looming end to the recent deflationary trend, with 2017 the first year for a long time likely to deliver solid corporate earnings. Moreover, the equity asset class is prov-ing relatively attractive compared to most interest-bearing investments. Although further volatility increases would not come as a surprise, the outlook for dividend securities is expected to remain positive for the time being. However, it is also worth noting the already well-advanced economic and capital market cycle in the USA, which could well find its second wind as a result of the new President’s planned tax cuts and infrastructure plans.

USD

Over the next few weeks, BayernInvest assumes that the un-certainty about the Trump administration’s plans in terms of tax reform, deregulation and infrastructure could lead to re-newed potential for disappointment on the markets. Against this background and in view of the lack of wage pressure in the USA so far, it remains questionable whether the Fed will once again raise its key interest rate in June 2017. In contrast, speculation about an increase in the negative deposit rate and a faster tapering of the ECB (i.e. a gradual reduction in monthly purchases) increased, which should temporarily sup-port the euro, making its appreciation of up to 1.11 against the dollar appear possible.

BayernInvest Short Term Fonds

BayernInvest Total Return Corporate Bond Fonds

BayernInvest Short Term Fonds

During the reporting period, developments on the capital markets were strongly influenced by (central bank-based) political events (ECB measures, UK/USA elections). Despite voting outcomes in the UK (Brexit vote in June) and the USA (presidential election in November 2016) coming as a surprise for many investors, they ultimately led to only temporary downturns in sentiment, and the ECB brought new hope for euro interest rate markets with its new meas-ures. Particular influence came from the ECB’s corporate bond purchasing programme, announced in mid-February 2016 and launched in June 2016, which reversed the wid-ening trend on corporate bond spreads prevalent at the beginning of 2016, and has since become the guarantor for corporate bonds’ impressive outperformance of covered bonds and government bonds. There were new record low yields on German government bonds of approx. -0.20% for 10-year Bunds and approx. -0.65% for 5-year Bunds in the middle of the year, and -0.96% for two-year Bunds at the end of February 2017. There is a consistently firm trend at the short end, whereas for long-term maturities, there has been a renewed clear susceptibility to upward trends since Trump’s election, as (commodity price-induced) reinflation effects and a potential inclination on the part of the Fed for quicker restriction begin to emerge.

The BayernInvest Short Term Fonds recorded a positive per-formance in the reporting period, with growth of 0.99% despite sustained negative interest rates at the short end. Decisive contributing factors were the continued decline in interest rates on short maturities and the positive per-formance of corporate bonds and bonds from peripheral European countries. On the whole, the fund portfolio changed only slightly over the course of the year. Maturi-ties were invested in medium-term bonds from peripheral European countries.

BayernInvest Total Return Corporate Bond Fonds

BayernInvest Active Global Balanced Fonds

The performance of the BayernInvest Total Return Corpo-rate Bond fund over the reporting period was influenced by positive effects (stable credit spreads, on balance, and fall-ing interest rates at the short end) and detrimental factors for the fund portfolio (rising interest rates at the long end and further spreads in peripheral eurozone stocks against the backdrop of heightened political risks). In particular, the performance achieved by the end of September had to be surrendered in October/November 2016, when 10-year Bund yields narrowed significantly despite the effective use of hedging transactions. Worse losses were avoided due to the cautious selection of the overall position in the interim pe-riod (disciplined reduction of long-term maturities and a re-duction in portfolio duration across the sector by two years, in accordance with the total return management approach), and fortunes were reversed by the end of the financial year. The performance of the sub-fund was for the unit class AL -0.49 %, for the unit class TNL -0.77 %, for the unit class TL -0.46% and for the unit class InstAL -0.06 %.

The investment focus remained on traditional corporate bonds (non-financials). The average rating is at an above-average high of A-.

BayernInvest Active Global Balanced Fonds

The past 12 months were characterised by long-term political developments that led to increased volatility and high sector rotation on the financial markets in the short term, but their long-term effects are still uncertain.

The US Federal Reserve raised its key interest rate by 50 basis points in two steps. In contrast, despite stable core inflation of just under 1%, the European Central Bank expanded its bond purchasing programme and extended it at least until the end of 2017.

This difference in interest rate policy also meant that the downward trend in the EUR/USD exchange rate continued. The dollar rose significantly against the euro in the reporting period.

There were notably low yields on many international bond markets. For example, summer 2016 saw the current yield of German government bonds fall below zero for the first time in history. Low interest rates led to a further rise in equity mar-kets, with the MSCI World Index in USD up by around 15%.

Given the low interest rates, the portfolio invested at least 60% of its assets in the equity market throughout the year. The performance of the sub-fund was 13.36 %.

The value of the fund’s assets therefore generally followed the positive trend on international equity markets and re-corded significant growth.

BayernInvest Global Flex Income Fonds

BayernInvest Global Flex Income Fonds

The objective of the subfund’s investment policy is to gener-ate attractive performance by means of a dynamic and flex-ible allocation process.

During the reporting period, the capital markets were pri-marily influenced by political events. The United Kingdom’s decision to withdraw from the European Union and the election of Donald Trump as President of the United States initially unsettled the markets. On second glance, Donald Trump’s announced tax measures and planned infrastructure programmes were received positively, particularly on the eq-uity markets.

Against this backdrop, equities earned their risk premiums over the reporting period. In the USA, interest rates were in-creased at the end of 2016. Higher returns, particularly from longer-term bonds, weighed down on bond prices. In the eurozone, on the other hand, the ECB expanded its bond purchasing programme to include corporate bonds. The dif-ferences between US and eurozone central bank policies led to further appreciation of the dollar against the euro.

The BayernInvest Global Flex Income Fonds adopted a defen-sive investment strategy during the reporting period against the backdrop of political uncertainty. The fund was buoyed by the addition of gold investments and in particular by a prominent allocation in corporate bonds. The performance of the sub-fund was 2.38 %.

Dynamic allocation across asset classes and regions is a key feature of an asset management fund. The current eco-nomic momentum hints at opportunities, particularly in emerging markets. “Safe haven” assets can be added with a view to minimising short-term volatility on international markets.

BayernInvet Osteuropa Fonds

Eastern European equity markets successfully recorded con-sistent growth during the reporting period. The Russian and Hungarian stock exchanges in particular posted very impres-sive price gains. Only the Turkish stock exchange recorded a significant loss. The Turkish lira fell particularly sharply in value. The Russian rouble, on the other hand, performed sig-nificantly better.

The dominant issue during the reporting period was the po-litical situation in Turkey. In summer 2016 there was a military coup in Turkey which, although thwarted, has since led Presi-dent Erdogan to run a very harsh regime and rally intensely against all potential opponents. This has resulted in a sharp deterioration in relations between Turkey and the EU, but also those with the USA and Russia. This political develop-ment also had massive consequences for the Turkish econo-my, with tourism in particular coming to a standstill. Investors sold Turkish investments in great numbers, and the currency suffered particularly sharp value losses against this backdrop.

12 BAYERNINVEST

As oil prices stabilised further, Russia was also able to grow its equity market investments. There were equity price gains not only on oil stocks, but also in the financial sector. The consumer sector again developed positively, with consump-tion boosted by the stronger rouble and the stable situation in Russia.

Politics had a significant impact on the situation in Poland. On the one hand, there were positive effects in the consumer sector due to increased social benefits; on the other hand, politically motivated plans weighed primarily on the financial and energy sectors. Hungary benefited from its links with the Russian market during the reporting period, particularly in the case of OTP Bank, which benefited from the recovery due to its significant shares in Russia. In the Czech Republic, there was an initial public offering in the financial sector during the reporting period. Moneta Money Bank celebrated a success-ful stock market launch.

As at December 13th, 2016, the sub-fund DKB Osteuropa was merged into the newly created sub-fund BayernInvest Osteur-opa Fonds of the fund BayernInvest.

The BayernInvest Osteuropa Fonds was very actively man-aged during the reporting period, with active manage-ment in place in particular for positions in Turkey. During the political uncertainty on the Turkish stock exchange, investments were significantly reduced and the fund was considerably underweighted. As the year progressed, posi-tions were rebuilt gradually. This allowed the fund to be very much involved in the positive equity market trend. The performance of the sub-fund for the period 1 April 2016 until 31 March 2017 was 25.56 %. The fund’s strategic focus remains on blue chips in Eastern European core mar-kets. Russia is still overweighted, whereas Turkey is under-weighted. There were no peripheral markets in the fund during the reporting period.

The information and figures contained in this report are his-torical and do not indicate any future developments.

Anlagen in Wertpapieren Investment in securities

Realised profits or losses on securities trades are calculated on an average cost basis. The cost prices of securities ac-quired in currencies other than Euro are based on exchange rates ruling at the time of acquisition. The market value of such securities is converted into Euro at the exchange rates ruling at March 31st, 2017.

Securities which are quoted on a stock exchange or which are traded on another regulated market which is recognised as being open to the public and whose operating methods are correct are valued at the last available rate paid. Should one and the same security be traded on different markets, the last available price paid on the main market will be used for that security.

Securities which are not quoted, other legal and contractu-ally permissible assets and securities which are quoted on an official stock exchange or are traded on a regulated mar-ket but for which the last sales price is not representative are valued at the market value which the management company determines in all good faith in accordance with guidelines on valuation which can be examined.

Market values of securities do not necessarily represent the amounts which might be realised upon disposal of the investments; actual amounts realised may be more or less than the market values stated.

This also applies to receivables and liabilities from futures contracts sold for the account of the Fund. Any margin calls paid at the expense of the Fund are added to the value of the Fund, taking into account any valuation gains and valu-ation losses determined on the relevant exchange trading day.

Nettoinventarwert und Ausgabepreis Net asset value and issue price

The net asset value and issue price per unit is being deter-mined in Euro and published daily.

The net asset value per unit of a portfolio is calculated by di-viding the sub-fund assets by the number of units outstand-ing. The issue price is calculated from the net asset value per share plus issue costs.

Gesamtkostenquote (TER) Total Expense Ratio (TER)

To calculate the Total Expense Ratio (TER), the following method, corresponding to the German Investment Fund As-sociation (BVI) standard, was used:

GKnTER = * 100FV

GKnTER = * 100FV

TER: Gesamtkostenquote in ProzentGKn: Tatsächlich belastete Kosten (nominal, sämtliche

Kosten ohne Transaktionskosten) in TeilfondswährungFV: Durchschnittliches Teilfondsvolumen im Berichtszei-

traum in Fondswährung

TER: Total ratio of costs in percentageGKn: Actual costs incurred (nominal amount of all costs ex-

cluding transaction costs) in sub-fund currencyFV: Average fund volume during the reporting period in

sub-fund currency

The TER indicates the degree to which costs were charged to the sub-fund’s assets. In addition to administrative costs, custody charges and the ‘taxe d’abonnement’, the TER also takes into account all other costs except for any costs in-curred due to transactions in the sub-fund. The TER shows the total amount of these costs as a percentage of the aver-age sub-fund volume within one financial year. Any perfor-mancerelated fees are shown separately in direct relation to the TER.

The calculation was made for the period from April 1st, 2016 up to the end of the financial year March 31st, 2017. The approach out-lined in point 3 from the Box 24 of the ESMA-recommendation 10-788 is used to calculate the leverage during which the underlying equivalents of the derivative positions is used as the basis for the calculation. The fact that both the weighting of the individual derivative posi-tions as well as the characteristics of the risk factors for each derivative instrument may change over time due to new market conditions must be taken into account and this may result in variances to the expected leverage stated in the sales prospectus. The investors must therefore expect the forecast leverage to change. Reference is also made to the fact that derivative financial instruments may be used in part or in full to hedge risks.

Marktrisiko (Auslastung des VaR-Limits) Market risk (Degree of VaR utilisation)

The term ‘market risk’ refers to the risk for the fund’s assets due to the possibility of an unfavourable development of market prices. In order to determine the market risk poten-tial the company applies the relative Value-at-Risk approach as defined by the CSSF Circular dated 11/512.
